Paying off a personal loan ahead of schedule can cut interest costs and free up monthly cash flow, but the strategy carries trade-offs that include potential savings depletion and a temporary credit-score dip, according to a NerdWallet analysis [1]. Borrowers can accelerate repayment by paying more than the minimum, making lump-sum payments, or switching to biweekly payments that yield 13 full payments a year instead of 12 [1]. Most lenders apply extra payments to outstanding fees and accrued interest first, then to the principal balance [1]. SoFi Technologies, the largest U.S.-based online lender with nearly 15 million customers, suggests scheduling extra payments for the same day as regular payments to ensure the bulk goes toward principal [5][1]. On a $20,000 loan with a 12% annual percentage rate and a $445 monthly payment, a borrower would pay $6,693 in interest over the life of the loan [1]. Adding $50 to each monthly payment saves $943 in interest and retires the debt seven months earlier, freeing $495 in monthly budget space afterward [1]. The approach is not without risk. Using a large chunk of savings to eliminate a personal loan faster could leave a household exposed if an emergency or unexpected expense arises [1]. Paying off an installment loan can also cause a short-lived credit-score decline, especially if it reduces credit-mix diversity [1]. Personal loans rarely carry prepayment penalties. NerdWallet surveyed 32 lenders and found none that charged them [1]. That contrasts with some corners of consumer credit. Buy now, pay later services, for instance, divide purchases into installment payments but are structured as short-term financing that may carry late fees [2]. At the extreme, loan sharks operate outside the law and impose illegally high rates with aggressive collection tactics [3]. For borrowers whose credit has improved since taking out a loan, refinancing can be an alternative to faster payoff. Replacing a remaining $12,000 balance at a 20% APR with a new three-year loan at 10% APR would lower monthly payments by about $12 and save $2,860 in interest over the loan’s lifetime [1]. Debt settlement, by contrast, involves negotiating with creditors to forgive a large portion of unsecured debt in exchange for a lump-sum payment, a process that can leave no outstanding debt on a credit report once terms are met [8].
